It’s the second-largest cryptocurrency by market value, and it’s the foundation for much of what people mean when they talk about decentralized finance, NFTs, and stablecoins. This guide explains what Ethereum is, how it works, and what beginners should know before getting started.

What Is Ethereum?

Ethereum is a blockchain network that launched in July 2015. It was proposed by Vitalik Buterin, a programmer who wanted a blockchain that could do more than send payments. Bitcoin’s design is deliberately narrow: it tracks who owns which coins. Ethereum was built so that developers could write programs that run on the blockchain itself.

Those programs are called smart contracts. A smart contract is code that executes automatically when its conditions are met. For instance, a contract might hold funds and release them only when two parties both confirm a deal, with no bank or escrow agent in between. Because the code and its history are public and run across thousands of computers, it’s very hard for any single party to tamper with it.

The network’s native cryptocurrency is ether (ETH). People often use “Ethereum” for both the network and the coin, but strictly speaking Ethereum is the platform and ETH is the asset that powers it.

What Is ETH Used For?

ETH has a few roles:

Paying fees. Every action on Ethereum, from sending funds to using an application, requires a small fee called gas, paid in ETH. Fees rise when the network is busy.

Staking. Validators lock up ETH to help secure the network, and they earn rewards for doing so.

Collateral and money. Many decentralized applications accept ETH as collateral or as a means of payment.

Investment. Many people simply hold ETH as an asset, though its price can swing widely.

What Can You Do on Ethereum?

Ethereum’s ecosystem is broad. Some of the main categories include:

Decentralized finance (DeFi). Apps that let people lend, borrow, and trade without a traditional intermediary. They run on smart contracts and are open to anyone with a wallet.

Stablecoins. A large share of dollar-pegged tokens, such as USDC and USDT, circulate on Ethereum and its connected networks, which makes the chain an important part of crypto payments.

NFTs. Non-fungible tokens are unique digital items recorded on the blockchain. They gained fame with digital art and collectibles, and they can also represent tickets, memberships, or in-game items.

DAOs. Decentralized autonomous organizations are groups that coordinate and vote using tokens and smart contracts.

Tokenized assets. Some companies and institutions are experimenting with putting real-world assets, like funds or bonds, onto blockchains.

How Ethereum Works

Like Bitcoin, Ethereum records transactions in blocks linked into a chain, maintained by a network of computers rather than a single company. But there’s a major difference in how it reaches agreement.

In September 2022, Ethereum completed an upgrade known as the Merge, switching from proof of work (energy-intensive mining) to proof of stake. Under proof of stake, validators put up ETH as a deposit, and the network selects them to propose and confirm blocks. Dishonest behaviour can result in part of the deposit being destroyed. The change cut Ethereum’s energy use by well over 99 percent, according to estimates from the Ethereum Foundation and independent analysts.

Ethereum has kept evolving through regular upgrades. Changes such as EIP-1559, which introduced a mechanism that burns part of every transaction fee, and later upgrades that make it cheaper for smaller networks to post data to Ethereum, have shaped the fee structure and scaling plan.

Layer 2 Networks

Ethereum’s main network, often called Layer 1, has limited capacity, which is why fees spike in busy periods. The main scaling strategy is Layer 2 networks, such as Arbitrum, Optimism, and Base. These process transactions off the main chain, bundle them, and post the results back to Ethereum, which cuts costs and speeds things up while still relying on Ethereum’s security. If you use Ethereum applications today, there’s a good chance you’ll encounter a Layer 2.

How to Get Started

1. Choose a reputable exchange or wallet. To buy ETH, most beginners use a regulated cryptocurrency exchange in their country. Check that it’s licensed where you live, and read about its security practices.

2. Set up security. Use a strong, unique password and two-factor authentication, preferably with an authenticator app or hardware key rather than SMS.

3. Consider a wallet. Exchanges hold your coins for you. A personal wallet, such as a software or hardware wallet, gives you control of your own private keys. That comes with responsibility: if you lose your recovery phrase, nobody can restore your funds. Never share it with anyone, and never type it into a website.

4. Start small. Buy a small amount first, send a tiny test transaction, and get comfortable before committing more.

5. Understand fees. Gas prices vary, so check current fees before making a transaction, especially for small amounts.

Risks to Understand

Ethereum is innovative, but it isn’t risk-free.

Price volatility. ETH’s value can fall sharply and quickly.

Smart contract bugs. Code errors and exploits have caused major losses in DeFi. Some applications are poorly audited or outright scams.

Scams and phishing. Fake websites, fake airdrops, and impersonators target beginners. Be sceptical of anything promising guaranteed returns, and always check web addresses carefully.

Regulatory uncertainty. Rules differ between countries and continue to develop.

Competition. Other blockchains, such as Solana, compete for developers and users, and there’s no guarantee Ethereum keeps its lead.

Taxes and Record-Keeping

In many countries, crypto transactions can create tax obligations, including when you sell ETH, swap it for another token, or spend it. Keep records of your purchases, sales, and fees, and check your local tax authority’s guidance or speak to an accountant.

The Bottom Line

Ethereum’s big idea is that a blockchain can run software, not just track a coin. That idea has produced a vast ecosystem of applications and made Ethereum a central part of the crypto world. For beginners, the sensible path is to learn the basics, start with small amounts, prioritise security, and be wary of anything that promises easy money.

This article is for general information only and isn’t financial advice.

If Bitcoin is often described as digital gold, Ethereum is more like a global, programmable computer.
